Korea's capital gains tax has frequently been used as a policy tool.
This has produced a legal structure in which exception clauses and transitional rules are intricately intertwined. In addition, repeated tightening and easing of the “one-house-per-household”’ provision, as well as the selective exclusion of the special deduction for long-term holding, have threatened the consistency of the capital gains tax system. Capital gains are characterized by the realization, at a single point in time, of value appreciation accrued over the entire holding period.
Because this accumulated income is taxed progressively as a lump sum, two distortions arise: a "bunching effect," under which an excessively high tax burden is imposed, and a "lock-in effect," under which asset disposals are deferred to avoid that burden. To mitigate these effects, Korea has adopted a schedular taxation system and a special deduction for long-term holding, which deducts a certain percentage of capital gains in proportion to the holding period. In practice, however, the current system falls short of fulfilling its intended function.
Moreover, although both constitute capital gains, Korea maintains different taxation systems for real estate and financial assets, and imposes the same preliminary and final return obligations regardless of the differing frequency of transactions between the two. Accordingly, this study proposes measures to restore the capital gains tax system to its proper role within the income tax system, centering on tax neutrality, the principle of net income taxation, and procedural improvements for taxpayer convenience.
First, to normalize capital gains tax, this study proposes moving away from the paradigm in which it has been used as a policy tool, and establishing legislative guidelines that simplify and clarify the statutory framework and provide sufficient transitional periods. Second, it proposes eliminating the discriminatory taxation structure between real estate and financial assets and the discrimination arising from formal requirements such as an asset's "name," "location," and "form of holding." Third, it proposes introducing a Korean-style stacking (layered) rate structure to apply preferential capital gains tax rates, in order to encourage long-term capital formation.
Fourth, to realize capital gains taxation in accordance with the net income taxation principle, it proposes consolidating gains and losses across all transfers, allowing indefinite carryforward of losses, and raising the basic deduction to a realistic level. Fifth, it proposes the phased introduction of an inflation indexation system that automatically adjusts acquisition costs using the Consumer Price Index (CPI) or the GDP deflator.
Finally, to enhance taxpayer convenience, it proposes introducing a withholding-based system that consolidates gains and losses across all of an individual’s assets, and reforming the duplicated reporting structure currently divided into preliminary and final returns so that only a select group of taxpayers is required to file a final return.
