Article 89(1)(1) of the Income Tax Act provides that income tax shall not be levied on "income arising from disposition by declaration of bankruptcy", and the current tax practice is that if real estate owned by a bankrupt debtor is sold at an auction to execute a security right after the declaration of bankruptcy, the capital gains are not considered to be "income arising from disposition by declaration of bankruptcy" and are subject to capital gains tax.
However, the above provision is ambiguous in that a declaration of bankruptcy has the effect of declaring the debtor's insolvency and transferring the right to administrative disposition of all property owned by the debtor at the time of the declaration to the bankruptcy trustee, and the declaration of bankruptcy alone does not result in the transfer of property that can be included in the concept of transfer under the Income Tax Act.
Since the legislative origin of the above provision is the Special Measures Tax Law for the Suppression of Real Estate Speculation of November 29, 1967, and the adoption of the above law was about 30 years before the first declaration of personal bankruptcy, the above provision was presumably adopted without sufficient consideration of bankruptcy proceedings. The bankruptcy trustee is authorized to take administrative control of all of the debtor's property, including real estate subject to a mortgage, and may sell the mortgaged property at the trustee's discretion.
In addition, there is no reason to differentiate capital gains taxation between the case where the bankruptcy trustee makes a discretionary sale and pays the secured debt to the mortgagor and transfers the remaining amount to the dividend fund, and the case where the property is sold at a discretionary auction and the mortgagor first pays the secured debt and then the bankruptcy trustee transfers the remaining amount to the bankruptcy foundation, but imposing capital gains tax only on the latter would violate tax equality.
If an insolvent debtor is taxed with a large amount of capital gains tax due to the bunching of income, it will effectively deny the debtor the full benefit of the discharge. Legislative improvement of Article 89(1)(1) of the Income Tax Act is the most necessary solution, but even before that, the bankruptcy trustee should actively consider the disposition of in a way that is not subject to capital gains tax in current taxation practice, and at least recognize the foundation liability of capital gains tax to the extent that it is incorporated into the foundation, so as to promote the debtor's economic fresh start.
